Near-term, most of the error in the TLEs comes from the fact that the underlying satellite motion model is intended for lower-orbiting objects. After a few months, though, most of the error comes from the ephemeris uncertainties stated below, which increase pretty drastically with time; and by the fact that space junk usually moves in slightly non-predictable ways, due to the effects of solar radiation pressure, Yarkovsky, and YORP forces, and (in some cases) leakage of leftover rocket fuel.
